The Fed sent shock waves through markets on Wednesday with a sobering outlook for rates and inflation in 2025. While we may be at the start of the correction, this is no time to panic. Stocks and bonds tanked after Federal Reserve Chair Jerome Powell delivered a message nobody wanted to hear: Inflation is moving sideways and investors should only expect two more quarter-point cuts in 2025, a letdown from previous forecasts for deeper cuts and more progress on inflation. The latest rate cut reduced the federal-funds rate to a range between 4.25% and 4.5%. And Fed officials were far more hawkish with four not wanting to cut, a relatively large dissent. The S&P 500, Dow Jones Industrial Average, and Nasdaq Composite fell as the hawkish tone settled in and Powell delivered his message. The S&P 500’s 3% decline was its worst on a Fed decision day in nearly 15 years, going back to January 2009. The Dow notched a 2.6% decline, its tenth losing day in a row. The Nasdaq shed 3.6%, its worst Fed-day showing since March 2020. Even harder hit were rate-sensitive small-caps: The Russell 2000 fell 4.4%. And volatility spiked. The VIX volatility index, known as the “fear gauge,” closed at $27.62, up $11.75 or 74%, the worst single-day percentage increase since February 2018, according to Dow Jones Market Data. Nor were bonds spared with the 10-year Treasury yield spiking to 4.5% (bond yields and prices move inversely). The 10-year Treasury yield is now up six of the past eight trading days and has gained 0.87 percentage point from its 52-week low of 3.62% in September. Powell’s message wasn’t all that shocking, but markets were sitting on a ledge, and it didn’t take much to push them off. Or, to use another analogy, “the rubber band snapped today,” said BTIG technical analyst Jonathan Krinsky in a note. Krinsky observes that the market’s technicals were already “washed out” with 13 straight days of declining shares beating advancers, and just 8% of S&P 500 components above their 20-day moving average. Moreover, just 53% of stocks are now trading above their 200-day moving average, a “concerning” year-to-date low, notes Adam Turnquist, chief technical strategist for LPL Financial. High-momentum stocks were poised to collapse, and they did; the high-momentum factor had its worst day since May 2022, falling nearly 6%, Krinsky notes. Investors should brace for more declines as the market keeps flushing out excesses. “Today’s pausing tantrum in financial markets following the hawkish rate cut is probably the start of the correction we’ve been expecting,” strategist Ed Yardeni said in a note. At the same time, investors are being a bit discerning. While Tesla wasn’t spared, falling 8.3%, Nvidia held up relatively well with a 1.1% decline, reflecting the fact that it had already come down quite a bit in recent days. UnitedHealth, meanwhile, was the only Dow component to notch a gain, rising 2.9%, and other health insurers rose, including Cigna, Centene, and CVS Health. The sector has fallen since the murder of a UnitedHealth executive. Investors appear to have concluded it was beaten up enough. There are still plenty of reasons to expect the markets to absorb the Fed’s more dour outlook and deal with it. For one, Powell reiterated that the economy remains healthy. Inflation moving in a 2%-3% band isn’t nearly as bad as inflation spiking—the culprit for the 2022 market selloff. And there are no signs, yet, that corporate profits are going to start falling. It’s also worth noting that we are still far from a correction—a decline of at least 10%. The S&P 500 at 5,872 is off just 3.6% from its record close is 6,090 on December 6. When technicals deteriorate, as they have recently, it can take a while for them to be restored. Krinsky says he can’t rule out further downside and expects a “deeper more sustained drawdown” in early 2025. Yet there’s still plenty of support for corporate profits, along with hopes that President-elect Donald Trump’s deregulatory agenda and tax cuts will provide some stimulus to the economy and keep profits afloat (assuming tariffs don’t derail the economy and cause inflation to spike back up). Yardeni, who has been bullish for some time, isn’t changing his tune. “The correction could last through January on concerns about a government shutdown, longshoremen’s strike, tariffs on day one of Trump 2.0, and delayed tax-related profit-taking,” he wrote. “Yet we are still aiming for 7000 on the S&P 500 by the end of next year.” 5 days prior to rate announcement Rate Announcement Day and..... Someone is manipulating the stock, often with an unsubstantiated rumor. For these manipulations to work, the professionals assume that {A} people are stupid and {B} people buy mostly when the price of the stock is high and {C} sell when the price is low.
